3) Then you can navigate to the directory /var/Keychains/ and delete "keychain-2.db"
4) After deleting the last file, reboot the iphone.
To give you an idea on how this worked, the com.apple.springboard.plist file contains the setting of your passcode turned-on. Deleting this resets the toggles back to default (after the final reboot) and takes care of that part of the problem. But since a passcode was already defined, the "keychain-2.db" file contains that information and deleting it clears everything up after the final reboot. Note that all other stored passwords you have on your iphone are also cleared along with it though.
This method will not work for non-jailbroken units because system files are not accessible without a jailbreak.
hope it helps!

I think your gonna have to restore. I dunno maybe you can FTP into your phone and delete a file or something. I have never had this issue come up before so I'm not too sure. Perhaps someone else can chime in.

That's exactly what I was thinking. Gonna have to back your stuff up manually and then do a restore.

To Manually Reset the Passcode:
1) Install any desktop software for browsing the iphone filesystem (iPhoneBrowser/iFunBox/SSH/DiskAid trial version).
2) Navigate to the directory /var/mobile/Library/Preferences/ and delete "com.apple.springboard.plist"

Nice work yuzzef, I knew there had to be a way to do it manually.
Just a quick note though, I found that deleting com.apple.springboard.plist was an unnecessary step. The com.apple.springboard.plist file is what holds all the data about where your icons are placed on your springboard. So by deleting that file all of your springboard icons will get automatically rearranged upon reboot.
All I had to do was delete the keychain-2.db file and reboot my phone and all my passwords were clear and I was able to access my phone like normal.
Just an FYI

Yeah that works too but the only problem is if you haven't synced in awhile then you will loose some data by restoring via iTunes.

Ok...A friend of the family recently passed away about 2 months ago...His mom dropped off some stuff to my house that she didnt need....One thing was a iphone 3G...Problem is ihe had it password protected...noone knows the password...how can I jailbreak it without it...when I connect it to itunes it says the password needs to be put in before itunes will recognize it...
If anyone can please help I'd dearly appreciate it...Im not very familiar with all the ssh stuff...so can someone please explain to me how I can get into it to jailbreak it ?
And if possible please tell me the steps because like I stated...I'm not very techy...

there are some ways to remove 4 squares passcode on the screen in couple seconds, without restore ur iphone, as long as your iphone have NOT been tried to put wrong codes too many times, that the phone show RED bar " Disable iPhone ". Too late right now for you, anyway.
Now, speaking of DFU to restore your iPhone with new fresh OS X version, you got to go with official v3.0 or 3.1 from iTune, and if you getting error 1015 from iTune then you need to go with v3.1 or 3.1.2. By those steps you still protect your phone stay unlockable or nothing to lose if the error 1015 has shown. The only using Custom package when you know for sure what the status of the iphone, which is not in your case.
